The turnover for the global market in exchange-traded equity index futures is notionally valued, for 2008, by the Bank for International Settlements at USD 130 trillion. Stock index futures are used for hedging, trading, and investments. Index futures are also used as leading indicators to determine market sentiment. Hedging using stock index futures could involve hedging against a portfolio of shares or equity index options. Trading using stock index futures could involve, for instance, volatility trading (The greater the volatility, the greater the likelihood of profit taking – usually taking relatively small but regular profits). Investing via the use of stock index futures could involve exposure to a market or sector without having to actually purchase shares directly. There are cases of equity hedging with index futures. One case is where a portfolio 'exactly' reflects the index (this is unlikely) so that the portfolio is perfectly hedged via the index future. Another case is where a portfolio does not entirely reflect the index (this is more likely to be the case). Here, the degree of correlation between the underlying asset and the hedge is not high. So, your portfolio is unlikely to be 'fully hedged'. Equity index futures and index options tend to be in liquid markets for close to delivery contracts. They trade for cash delivery, usually based on a multiple of the underlying index on which they are defined (for example L10 per index point). OTC products are usually for longer maturities, and are usually a form of options product. For example, the right but not the obligation to cash delivery based on the difference between the designated strike price, and the value of the designated index at the expiration date. These are traded in the wholesale market, but are often used as the basis of guaranteed equity products, which offer retail buyers a participation if the equity index rises over time, but which provides guaranteed return of capital if the index falls. Sometimes these products can take the form of exotic options (for example Asian options or Quanto options). Forward prices of equity indices are calculated by computing the cost of carry of holding a long position in the constituent parts of the index. This will typically be the risk-free interest rate, since the cost of investing in the equity market is the loss of interest minus the estimated dividend yield on the index, since an equity investor receives the sum of the dividends on the component stocks. Since these dividends are paid at different times, and are difficult to predict, estimation of the forward price can be difficult, particularly if there are not many stocks in the chosen index. Indices for futures are the well-established ones, such as S&P 500, FTSE, DAX, CAC40 and other G12 country indices. Indices for OTC products are broadly similar, but offer more flexibility.

An Index can be defined either by what it is or what it does. It is a “basket of stocks”, but that’s about as enlightening as a set of flat-pack furniture instructions…written in Korean. What it does is let people see how well a stock market is performing. -Indices are a ‘basket of stocks’. They rise or fall depending on what happens to their constituent stocks. -Most indices use a ‘market cap weighted average’ calculation, so they are more heavily affected by large stocks than by small ones. -However a few, including the Dow Jones 30, don’t use this method. It pays to know what stocks and/or sectors are heavily represented in your index. Trading Indices Now we look at the second market you may consider trading, particularly when you are just starting out. This is the market of indices, the combination values of various countries’ markets or sectors. For instance, in America you have the Dow Jones Industrial Average (DJIA) or simply the “Dow”. This is made up of the values of the stocks of just 30 companies, and yet reflects the general state of US industry. It’s been going more than a century, and the only company that has remained on it all that time is General Electric. Other companies have been swapped out from time to time so that the index remains a good indication of the market. The companies are selected by the editorial board of the Wall Street Journal, which meets at intervals for just this purpose. The great advantage of trading the Dow is that it is cheap to trade, with a small spread – the difference between the buying and selling price or bid and offer. It’s a great place to start your trading. Also in America we have the S&P 500, which in contrast to the Dow uses the prices of the stocks of 500 companies to make up its value. When indices are made up, they usually don’t just add together the stock prices of the named companies to come to a total. They apply a weighting factor, which may for example mean that the stock price of a larger company has a larger effect on the index. The primary purpose of indices in the first place was to reflect the general investing environment, to report on how the markets are doing, so when they were set up the founders had that purpose in mind. In the UK we look to the FTSE 100 for an indication of the strength of the economy. This combines the stock prices of 100 UK companies. With some indices, such as this and the Dow, there are actually a whole range of varied “sub” indices available, covering different market sectors, different company capitalization, etc., but it is generally understood which index is meant when you use the term FTSE (footsie) or Dow. Another popular index is the DAX, which is the German market index. This tends to be more volatile than the others and thus can be hard to trade. But this also makes it more rewarding if you are up to the challenge. The French CAC is a similar sort of index, less popular than the DAX, and with slightly less volatility. Before you decide which index to use, it’s worthwhile doing a little research online. For instance, you will probably want to know whether the index is biased towards the tech industries or whether it has a predominance of banking and financial components. If you know what sectors the index tends to be weighted towards, you are better able to understand how it moves. This research is not something you have to do frequently, but it simply sets the stage for you to understand how the index value may vary over time.

The DAX index itself is market weighted - the higher the market cap of the company the more weighting its going to have on the index. The DAX or Germany 30 as it is sometimes referred to can be quite volatile. The DAX is obviously susceptible to EU data and the EURO. Constituents include Siemens, Bayer, SAP, BASF, Allianz, Daimler, Deutsche Telekom, Adidas, Fresenius, Deutsche Post, Linde and Munich Re. The Germany is somewhat correlated to other European indices like the FTSE 100 although its probably more volatile. With that kind of volatility you also get opportunities.

So really we get a snapshot of how markets are performing by tracking the movements of certain stock indexes. Now there are quite a few stock indexes, with each measuring the performance of a different collection of stocks. Some stock indexes show the performance of the overall equities market, while others indicate the performance of a ​specific sector like technology for example. Although it's easy to get overwhelmed with all of the different stock indexes, there a few common indexes that all investors pay attention to. The first of these is the Dow Jones Industrial Average, commonly referred to as the Dow. The Dow is the oldest and most widely cited index. Often viewed as the barometer of health for the overall equities market, the Dow tracks the market movements of 30 blue-chip, large-cap companies whose stock is traded on the New York Stock Exchange. The companies that make up the Dow represent a variety of different sectors since the goal is to get a snapshot of the performance of entire equities market. However a common criticism of the Dow is that it really does not well represent the entire equities market. Since the Dow only measures the performance of blue-chip large-cap stocks we really only are looking at the largest and typically most financially stable companies. Companies that make up the Dow include AT&T, Coca-Cola, Chevron, Walmart, Walt Disney, and Microsoft to name a few. These certainly aren't your average companies. Another issue is that the Dow only measures the performance of 30 companies. Despite these shortcomings, the Dow is still a reliable index to follow if you want to get a pulse on the equities market. Another popular stock index is the Standard and Poor's 500, commonly referred to as the S&P 500. The S&P 500 tackles some of the issues present in the Dow, and is generally considered to be a more balanced representation of the large-cap equities market. Where the Dow measures the performance of a mere 30 companies, the S&P 500 measures the market performance of 500 large-cap companies from a variety of sectors. As a result, the S&P 500 is often viewed as the single best indicator of the large-cap equities market. The last stock index that we'll review is the National Association of Securities Dealers Automated Quotation, which is always referred to simply as the Nasdaq for obvious reasons. This stock index tracks the market performance of approximately 3,000 companies across six continents. Although the Nasdaq measures a large number of stocks, the companies represented in the Nasdaq are commonly technology companies which in general tend to be more volatile. As a result, the Nasdaq is not necessarily representative of the entire equities market, but it does provide investors with a good snapshot of the technology sector. The beauty of a stock index is that simply by tracking a single indicator you get a general idea of how the stock market is performing. Although individual stocks may differ in their performance, making it difficult to assess whether the market is strong or weak, a stock index clearly indicates how the market is performing, or at least the market that it represents. Stock Market Crash Has Begun! Morgan Stanley Economic Index Suffered The Biggest Collapse In History

Are you ready for a major stock market crash and the next Great Depression? We continue to get more indications that U.S. economic conditions are going to deteriorate rapidly during the second half of this year.  Yesterday, I reported on a brand new survey which found that 69 percent of U.S. CFOs believe that the next economic collapse is coming “by the end of 2020”, and today we learned that Morgan Stanley’s Business Conditions Index has crashed dramatically.  In fact, the sudden drop in the index was “the largest one-month market crash on record”… A reading of the economy from Morgan Stanley is signaling “June gloom.” Morgan Stanley’s Business Conditions Index, which captures turning points in the economy, crashed by 32 points in June, to a level of 13 from a level of 45 in May. This market crash is the largest one-month decline on record and the lowest level since December 2008 during the stock market crash and economic crisis, according to the firm. At this point, I really don’t see how anyone can possibly claim that the U.S. economy is not heading for the next economic collapse.  We also just learned that U.S. unemployment claims have now risen for three weeks in a row, and the trade war is clearly beginning to take an immense toll on the economy. This week, Walmart, Costco and hundreds of other companies jointly sent President Trump a letter that essentially begged him to end this trade war with China.  There aren’t going to be any winners in this trade war, and anyone that suggests that there will be is just being delusional. If there had been a quick resolution to the trade war, large corporations could have perhaps swallowed the increased costs that they are facing.  But since it appears that this trade war will be with us for the foreseeable future, big companies are going to be forced to pass those costs on to consumers, and some top executives are openly admitting this… If prices go up but our paychecks stay the same, that means that our standard of living is going to go down. And as I noted yesterday, it is being projected that U.S. corporate earnings will be way down in the second quarter, so the big corporations are definitely suffering as well. Meanwhile, China is warning of substantial damage to their economy too, and the Chinese Ministry of Commerce just told the press that this trade war could lead to a global recession… Of course we were almost certainly heading toward a global economic collapse anyway, but the trade war is definitely accelerating our problems. At this point, global trade has already collapsed to levels not seen since the depths of the last economic crisis.  Manufacturing numbers are plunging all over the world, and we just got some brand new numbers from the U.K. that are extremely alarming… Most Americans are completely and utterly unprepared for any sort of an economic collapse.  Today, 59 percent of us are living paycheck to paycheck, and a survey that was just released discovered that the financial situation of most Americans has not improved since the last stock market crash and crisis. For most of us, the pain of the last recession is a fading distant memory, and things have been relatively stable for an extended period of time. So for the moment, most of the population is not too alarmed about what is coming. Unfortunately, that will soon change in a major way. An index fund is basically just a group of investments that you can invest your money into, and then you’ll own a small percentage of the entire thing. Index funds track the entire market as a whole, rather than one specific stock. Why Invest in an Index Fund: They have very low fees. This is because indexes are very simple to put together, very simple to manage, there isn’t much overhead, and those savings get passed on to you. This is also what’s known as a PASSIVELY managed fund. You’re getting an entire portfolio of stocks that automatically gets balanced and adjusted over time, without doing any work, and you pay as low as 0.04% annually. This is the opposite of a MUTUAL FUND, which employs professional stock pickers who aim to generate market-beating performance. However, the additional overhead expense associated with this, as well as the fees incurred by buying and selling, ultimately gets passed on to you, as the investor, in the form of higher fees. And that is WITHOUT the guarantee of actually beating the market. Second Advantange: The majority of investors will get a HIGHER return long term with an index fund than they will by investing in individual stocks on their own. Several studies have suggested that over 92%-95% of portfolio managers could not out perform the market index over a 15-year period. And these figures are SO MUCH WORSE for the average individual investors. Third Advantage: Diversification. Even if you have 20 individual stocks in your portfolio, one of them dropping in price could cost you a lot of money. On the other hand, if you buy the SP500 500 index fund, your investment will depend on 500 different stocks, only three of which account for more than 2% of the entire index. This means having a few companies go down or up won’t make a huge difference in your portfolio, but you get the advantage of riding the entire market as a whole as they rise in value over time. Fourth Advantage: It’s easy. I also acknowledge that I am not a stock market expert. I cannot buy and sell stocks that will consistently beat the market long term, nor do I have an interest in spending that much time watching stock charts and reading news so I can make the proper decisions.
