Implied Volatility Explained | Options Trading Concept

Implied volatility is one of the most important concepts to understand as an options trader. Implied volatility represents the option prices on a particular stock, which is an indication of the future stock price movements that the market is expecting. Stocks with more expensive option prices have higher implied volatility, indicating larger expected price changes in the future. On the other hand, stocks with cheaper option prices have lower implied volatility, indicating smaller expected price changes in the future. Implied Volatility Trading Strategies revolve around future volatility and the probability of a stock or index to reach specific strike price. In layman terms, implied volatility is the opinion of the market on the stock or index's potential move. In case of high implied volatility, the option premium is also high thus large price movement is expected. Implied Volatility does not tell anything about the direction of the stock or index movement. It only tells expected price movement in either direction. In case of low implied volatility, the option premium is also LOW thus not much price movement expected. In case of high implied volatility, professional traders prefer to sell PUT options and avoid buying call options. Whereas in case of low IV, they prefer to buy a call option and avoid selling a PUT option. The definition of high or low implied volatility also differs from stock to stock or index. Secondly, the definition also varies for high and low beta stocks. I use IV to find out risk-reward ratio and also the potential entry & exit points i.e. range of the stock or index. See the latest tastytrade videos: http://bit.ly/1s1L9nu One trade that Tom Sosnoff and Tony Battista have been placing for a long time is known as index arbitrage. This is also as Dispersion Trading. Here, an investor uses a strategy of selling (or buying) index option premium and buying (or selling) equity option premium in a delta neutral fashion. By its nature, an index will have lower risk and lower volatility than its individual components. The guys also take a look at Alpha. Alpha is best thought of as the excess return over a benchmark that can be attributed to the skill of the portfolio manager. However, here we attribute alpha as the choice of volatility-based option overlay (i.e. the dispersion between volatilities). This is often done by institutions that have long stock portfolios when they sell calls against the index, instead of the individual stock. Today, the guys look at a basket of stocks whose Implied Volatility is higher than the over all index. This provides them with an opportunity to place a dispersion trade taking advantage of the IV differential. Back again with another options trading strategy video. This time I am going over how to trade options during volatility and when it’s a good idea to buy calls. I think given the markets recently this should help you out and hopefully save/make you guys some money. As always, paper trade till it makes sense don’t get ahead of yourself. The very reasons I explain show how a lack of understanding when it comes to trading options can lead to losing money. If you a beginner trading, this is a little more advanced so make sure you paper trade and test this out. Nonetheless, I give a pretty in depth analysis and use Micron Technologies as my example to show you how options premium and implied volatility work in times like this. Why High Implied Volatility Rank is Crucial to Options Trade Success

High IV allows us to collect a larger amount of premium as options are more expensive. Since we know this to be true, the higher the IV, the more credit that we can collect when we are selling the options. Today, Tom Sosnoff and Tony Battista look at how a 1 Standard Deviation Strangle performs when IV Rank is high (50-74) and when IV Rank is very high (75-100). The guys find out that while very high IV Rank is rare, when you do experience it, it is very beneficial. The study shows how the profit of each strategy is about the same even though there are half as many occurrences when IV Rank is above 75! Options traders typically focus on implied volatility, as it forecasts the future price range of a stock (based on the stock's option prices). Historical volatility is the standard deviation of a stock's past returns and is therefore seen as a less valuable indicator. However, is historical volatility actually useful to options traders? Can historical volatility be used as entry criteria to make more profitable options trades? In this video, we discuss a 10-year study that investigates the profitability of short straddles on the S&P 500. We divide the short straddles into four buckets based on the implied volatility and historical volatility relationship when the trades were entered: 1. VIX at a 50% premium to the 20-day historical volatility 2. VIX at a 25-50% premium to the 20-day historical volatility 3. VIX at a 0-25% premium to the 20-day historical volatility 4.
