Positive cash flow indicates that a company's liquid assets are increasing, enabling it to settle debts, reinvest in its business, return money to shareholders, pay expenses and provide a buffer against future financial challenges. Negative cash flow indicates that a company's liquid assets are decreasing. Net cash flow is distinguished from net income, which includes accounts receivable and other items for which payment has not actually been received. Cash flow is used to assess the quality of a company's income, that is, how liquid it is, which can indicate whether the company is positioned to remain solvent. Often called the "statement of cash flows," the cash flow statement indicates whether a company's income is languishing in the form of IOUs – not a sustainable situation in the long term – or is translating into cash flow. Even very profitable companies, as measured by their net incomes, can become insolvent if they do not have the cash and cash-equivalents to settle short-term liabilities. If a company's profit is tied up in accounts receivable, prepaid expenses and inventory, it may not have the liquidity to survive a downturn in its business or a lawsuit. Cash flow determines the quality of a company's income; if net cash flow is less than net income, that could be a cause for concern. Cash flow statements are divided into three categories: operating cash flow, investing cash flow and financing cash flow. Operating cash flows are those related to a company's operations, that is, its day-to-day business. Investing cash flows relate to its investments in businesses through acquisition; in long-term assets, such as towers for a telecom provider; and in securities. Financing cash flows relate to a company's investors and creditors: dividends paid to stockholders would be recorded here, as would cash proceeds from issuing bonds.

If a company gets $100 this year and has costs and expense of $60, then we can easily say that it "earned" $40, right? But what if... The company makes $100 in sales this year, only collects $80 in cash this year, and then will collect the remaining $20 next year? This year's Cash Flow Statement would only record the actual collected $80... and not the total sales of $100 And what if... the company had $60 in costs, expenses, capital expenditures, and taxes but only paid $50 in cash this year, and will pay the $10 balance next year? This year's Cash Flow statement would only record the paid $50, and not the total costs/expenses of $60 In a Cash Flow statement, the only thing that matters is how much a business gets in cash... and how much it pays in cash. This year's Cash Flow Statement also includes cash collected for previous years' sales or even future years' sales... as long as it's collected THIS YEAR. This year's Cash Flow Statement also includes cash PAID for previous years or even future years' costs, expenses, capital expenditures, and taxes... as long as it's paid THIS YEAR. Note that a Cash Flow statement can be for any time period, and not only a 1-year time period like we used in this simple example. See? Cash flow statement tutorial. How does a cash flow statement work? How do cash balance and cash flow relate to each other? What is cash flow from operating activities, cash flow from investing activities, and cash flow from financing activities? You will find all of these explained in this Finance Storyteller video, including an example of the cash flow statement for Shell (AMS: RDSA). The cash flow statement is one of the three main financial statements. As the cash flow statement explains how much cash has come in and gone out during a year, and what the sources and uses of this cash flow were, you could see the cash flow statement as an explanation of how the cash balance (one of the most important assets) has developed between two balance sheets. Cash is king. It is critical at every stage of a company’s lifecycle. When you open your own business, you need cash to get started. You will need cash to grow and expand. If a company runs out of cash to pay its bills, it’s game over. What you see in a cash flow statement should be a direct reflection of a company’s strategy. Is the company spending enough to build its unique and sustainable competitive advantage? Are customers willing to pay for the products and services that the company supplies? Is the company able to reward its investors for the risk they have taken, by paying a dividend? These and other questions can be answered by analyzing a cash flow statement. It’s nice to have the total numbers of the cash balance as well as the total net cash flow, but it doesn’t tell us much yet about what goes on inside the company. To get a more meaningful look, we have to drill a level deeper into cash flow. That’s why a cash flow statement is split into three sections. The first section will have the word “Operating” in it, the second “Investing”, the third “Financing”. Many companies will call the first section “Cash From Operating Activities” or CFOA, or a variation on that wording like “Cash Flow From Operations”. Cash From Operating Activities is roughly the cash inflow from customers paying the company minus the cash outflow of the company paying for purchases from suppliers, minus the cash outflow of salaries paid to employees, and minus the cash outflow of taxes paid to governments. For most mature companies in good health, the cash flow from operating activities is a net cash inflow. The second section is often called “Cash From Investing Activities”, or a variation on that wording. This is where Capital Expenditures (a cash outflow), acquisitions (a cash outflow) and divestments (a cash inflow) are recorded. Cash From Investing Activities tends to be a net cash outflow for most companies in most years. The third section is often called “Cash From Financing Activities”, or a variation on that wording. This one can go either way: a net cash inflow or a net cash outflow. Does the company need money and attract new debt to finance itself? Then there will be a cash inflow. Does the company have a lot of cash on its balance sheet and no plans to put that cash to any productive use? Then the company might be paying a dividend to shareholders, which is a cash outflow. How does the cash flow pattern of a business or company develop across its lifecycle? You can roughly distinguish four or five phases in a technology lifecycle, and apply the same concept to a business. Start off as embryonic or emerging, then go through growth, maturity, and ultimately aging and decline. Two big and tough to answer strategic questions are: where are we now on the S-curve for our product or service, and when do we jump to the next curve? Easy to predict with hindsight, but hard to decide when you are in the middle of it, and possibly making very good money with an existing technology! What do cash flow patterns look like when you move along the S-curve? Let’s look at Cash From Operating Activities, Cash From Investing Activities, and Cash From Financing Activities in each of the phases. In the embryonic or emerging phase, CFOA outflow is very high due to expenses being higher than revenue, a lack of leverage with suppliers to get payment terms, and inventory build. CFIA is a significant outflow, as the company builds capacity to start production. CFFA is a large inflow, as the company is raising capital (debt or equity). In the growth phase, CFOA at some point nears or slightly exceeds zero. There is a growing receivable balance when revenue starts getting generated, so even though the company may be profitable, that might not translate yet to positive CFOA. CFIA outflow continues to be high, as the company is expanding and scaling up. CFFA is a large inflow, as the company goes through another round of raising capital. In maturity, a successful company has a high CFOA cash inflow: the incoming cash receipts from customers far exceed the outgoing payments to suppliers, employees and the tax authorities. This provides lots of financial flexibility for various types of cash outflow: CapEx (in CFIA), acquisitions (in CFIA), dividends (in CFFA), share buybacks (in CFFA), and debt repayments (in CFFA). For an aging or declining company, CFOA is drying up more and more as the product or service becomes a low margin commodity, not a lot of reinvestment is needed to keep the business going (CFIA), and the company tries to keep paying steady dividends to shareholders (CFFA) for as long as it can. So I thought I would share the top 4 mistakes I see people making and explain how you can avoid making the same mistakes... 1) BEING DAZZLED BY THE TOP LINE. Its so easy in todays world to be dazzled by the top lines of your competitors. We see all the time headlines branded around that XYZ company has IPO’d for this amount or Jimmy Spades and Co is now worth 100$m. Its so easy to be trapped into the mindset of chasing revenue. Chasing turnover. Its ego based! Snap out of it. You’ll become a busy fool. focus on what actually makes money. Generate profit and EBITDA - don’t chase revenues! I mean loads of people can set up a 1$m business which makes no profit - you're just a busy fool! 2) IMPULSIVE SPENDING DURING STARTUP This one gets me riled up too! The number of kids I see setting up startups and suddenly moving into fancy London city centre offices, which lovely canteens and fancy coffee machines. None of that is necessary as a startup! Drink instant coffee for god-sake! Focus on building your business and your bottom line! That fancy headline stuff can come later! Again we get caught up in these bad practices because of the stories we hear that Google has a super campus with all these gismos or Facebook give their employees pods to sleep in! Forget that - you can worry about that when your company is at $bn - youre not there yet! Instead what you need to do it focus on each cost - scrutinise each expense in your business. In fact this is an essential skill that you should continue to adopt even after your business has broken ground and grown substantially. But for a startup its absolutely essential. Every pound you save contributes to the ongoing growth and sustainability of your business. 3) DIVERSIFYING TOO SOON This is another observation I’ve made. Too many young entrepreneurs, after achieving some success with their initial business idea, start to diversify too quickly! Suddenly they have some cash in their pockets, some connections and opportunities start coming their way. They then start to dig their fingers into too many pies and investments - which ultimately makes them lose focus on their bread and butter - what got them to this position. Its like Steve Jobs famously says…. focus is not saying yes to the thing you have to focus on, its saying no to the hundred other potential ideas/opportunities that arise. Focus on your bread and butter, build a sustainable business - you can spread your wings a little later! Doing it too early can really be detrimental. 4) KEEP A CASH SAFETY NET! Lets face it guys - we hear it time and time again - cash flow is king! and its said for a reason - without managing your cash flow - you can have a business idea with immense potential but it will never see the day of light! Its inevitable as a start up that you’ll have extreme peaks and troughs in cash flow - its gonna happen. If you do not have an eagle eye focused on your cash flow, you could run into a month where you literally do not have enough money to pay your bills and staff - you know what that means right? The game is nearly over. So make sure this is high up on your priority list. Look after your cash and juggle it as best you can to buy yourself some time! My personal tip here would be to have a strict rule of thumb to adhere to. I personally try to keep the account balance to at least 3-4 months worth of operating costs. Some of you as you startup of course may not be able to reach such a multiple, in which case I would suggest 2 months at a minimum. But as the business grows,invest in having that buffer - it will definitely serve you well.
