C Is For Commodities - The Elite Investor Club's A - Z of Investing

Once again, an early letter in the alphabet covers a huge asset class – commodities. Commodities are physical things that we consume or metals that we use in industrial processes. Although gold is technically a commodity, I’ll be covering it separately in a later episode so here I’m going to focus on oil, gas and agricultural commodities. These latter are essentially things that are grown or reared rather than things that are mined, so the list would include sugar, fruit, cattle, corn, soybeans, wheat and the like. A big advocate of commodities investing is Jim Rogers, the legendary investor who has now moved his family lock, stock and barrel from America to Singapore. He runs the Rogers International Commodities Index and is convinced that exposure to commodities should be a cornerstone of any sophisticated investors portfolio. But here’s the thing. Logic would suggest that, with an ever growing population, scarcity should be driving prices up year on year. But its more complicated than that. Because the price of commodities, like anything else, is driven by supply and demand. Or, in the case of the futures market that we’ll address in a separate episode, by people’s views on where supply and demand might be going in the future. Let’s look at as an example. It seems the world was taken by surprise when the price of crude oil halved towards the end of twenty fourteen. Yet it was mainly a reaction to the new supplies coming on stream from American fracking, with the US going from decades as a net importer of oil to suddenly having millions of barrels being available for export. Developments in agriculture have increased productivity of farmland and kept downward pressure on many of the products we consume each day. The last few years have not been kind to commodities investors. The Rogers index is down a whopping twenty six per cent in the last two years, while the more widely used CRB index has been on a downward trend since twenty eleven. Of course, sophisticated investors can make money in a down market, either through spread betting or through the futures and options markets. But this is not for the faint hearted and certainly not for beginners. My suggestion for an advanced commodities strategy is to use the approach we’ll cover in the very last episode of the A-Z, which is the Zulu principle. In other words, focus on a single commodity and become an expert in it. Let’s say you choose sugar. Read up on everything you can that impacts the sugar price in the global economy. When does information about harvests become available? What are prices in the futures market telling you? Once you’ve educated yourself you can form a view on where prices are heading and choose the most suitable vehicle to back your hunch. You can start with paper trades but my own view is that they teach you little other than the mechanics of the process. What really matters is how you manage your emotions and the discipline you apply in limiting your losses when you get it wrong. I wouldn’t even dream of trading in this way unless you’ve had some training from people like Marcus de Maria or Siam Kidd. Fortunes have been made and lost in the commodities market, so make sure you start small, set stop losses and only risk a fraction of your portfolio in the volatile world of commodity futures.

azValor is known –amongst many other things– for its decisive bet on commodities, especially in recent times. What criteria underlie this choice? Why do commodities figure prominently in azValor’s investment portfolio? Fernando Bernad, Deputy Chief Investment Officer at azValor, speaks about it. "As you know, we believe that the key to making good investments is buying low. And we are actually finding value in this market segment; something other segments have precious little of. With western stock exchanges in historic highs, we are having a hard time finding investment ideas –although they exist– but it is in the commodities segment where they are most predominant. I believe it is crucial to dwell on the glaring performance discrepancy of the commodities sector vis-à-vis the indices and stock markets in general. It should be noted that since the record highs of 2011, commodities have sunk by almost 40% in dollars. Since then, however, the American Stock Exchange has gone up by 130% before dividends. The European Stock Exchange, over 80%. In other words, while there have been historically sharp and steady rises in stock markets since 2011, commodities have done nothing but drop. So the discrepancy is really striking. In the oil and gas sector it is slightly less. Highs were reached in 2014, but there were similarly sharp falls since then and bullish stock markets since 2014. So I would say this is the first important starting point. As you known, it is a sector regarded as complicated by the market in general, which depends on a non-controllable variable that is highly volatile in the short-term, it is difficult to value, some people are afraid of volatility… but we do a thorough analysis of the cost structure of the industries of the different commodities and calculate normalised prices to do our valuations. It is an analysis that takes into account a large amount of data. It is very thorough… And it can be perfectly done with a long-term vision. In the end, it is the method we use to reach a reasonable price of the commodity, a normalised price that allows us to do the valuations of these companies which are actually rather volatile in the short-term. Right now our portfolio is concentrated in a few commodities, mainly copper, uranium, nickel, oil and gas, and then gold and silver, which have slightly different dynamics but are basically also subject to the same fundamentals. What we see in these commodities is that there has hardly been any investment for almost 6 years now. I am referring to investment in new mines, new deposits. However, we believe that the growing demand is unstoppable. Consequently, we are beginning to see a situation –that will continue in the future– where there is hardly any new production and demand continues at its own pace. We must also take into account that in the commodities and oil and gas segments, etc., these new mines are necessary not only to cater to the growing demand but also to replace deposits that are gradually disappearing. Approximately between 5-7% of annual world production comes from withered mines. This must also be replaced by new mines. And for these new mines to start operating, commodities need to provide enough incentives to invest in them. This brings me back to the analysis I mentioned earlier of normalising the price of commodities. In particular, their dynamics of supply and demand are the most attractive in our view. I believe there is a somewhat installed narrative in a significant part of investors and, in general, of people investing in markets, whereby China has gone through a supercycle during the last 10 years that is unsustainable. One thing is certain: narratives are very easy. It is easy to fall into the newspaper headline, the shortcut, the sensationalist slogan, but then data must be analysed."

Jonathan Goldberg is the Founder and Chief Investment Officer of BBL Commodities LP, an investment manager which employs a fundamental, discretionary relative value strategy focused on the petroleum complex and natural gas. Jon has spent his entire career analyzing and trading in the oil and gas commodities markets, beginning at J. Aron, the commodities division of Goldman Sachs from 2003 to 2010. His first role was in working with Goldman's refining and end-user clients on structured hedging transactions before taking over a proprietary trading role. Mr. Goldberg then worked as a partner in Glencore's oil department from 2010 through 2013, where he was responsible for helping to build the firm's US oil derivatives business. Mr. Goldberg managed a proprietary book and leveraged his financial experience as well as his understanding of the physical oil markets, and subsequently launched BBL in August of 2013, bringing several members of his Glencore team along with him. In this Opalesque.TV interview, Mr. Goldberg discusses how his relative value commodity approach differs from many other hedge fund peers in the sector, and how the investment process more appropriately reflects the actions taken within an oil trading house. The strategy is versatile in its application and expression and is designed to operate in different and changing market conditions. Trade expressions are predominantly designed through futures based spreads, with a focus on the middle part of the futures curve. Whilst the strategy may take directional exposure, it typically has no directional bias and provides diversity by being comprised of different trades through the petroleum complex, which at times may be independently bullish or bearish in nature. The foundation of the investment process is the fundamental analysis of micro supply and demand balances in global oil and micro oil market, seeking to identify and capitalize on the potentially substantial mispricing that exists in the market, due to seasonal trends, poor understanding of the dynamics of the forward curve and incomplete supply and demand analysis by market participants. Jon describes what makes the market environment in 2017 flush with opportunity sets for relative value oil trading, particularly due to OPEC’s crude oil production cuts and US supply growth. Relative value oil traders can capitalize on such movements, trading the front of the curve versus the back of the curve. We have some great set-ups coming for tomorrow morning – Crude Oil is trying to re-test the $50 level, the E-Minis are trading inside ranges, Gold is trying to fill the weekend GAP, and the Euro is begging us to fade this breakout! But no matter which market you’re trading on Thursday, there are always (3) three important characteristics of every successful trade set-up – are you ready? -------------------- Learn the Patterns with My Free Trading Course: http://www.schooloftrade.com/trial ----------------------------------------- Crude Oil is bearish with a strong run lower, but looking at the chart tells me there’s NO reason we should trust this move yet… Knowing that most of our time was spent in a range this morning, my plan is to look for buy set-ups going back into the range tomorrow morning. E-Mini S&P is bearish into a narrow trading-range, which means finding a good risk-reward-ratio is going to be difficult without a decent-sized retracement off these lows. Knowing this, I'm waiting for a bullish move higher, with the goal of selling into the stops of the counter-trend buyers. Nasdaq is bearish with a combination of a wedge and narrow trading-range on the chart tonight, both of which are telling me the same thing. Keeping that in mind, I want to sell as high as possible tomorrow morning, and I'm going to wait for buyers to try a reversal, so I can sell into the exits for an easy collapse back down to the lows. Gold is bullish into a trading-range, which tells me to buy the low, sell the high, and avoid the middle on Thursday morning. And with the short-term trend being so bullish, my goal is to buy the low using a seller-failure set-up, and a target up at the “GAP fill” from last Friday’s session. Jim Rogers is an American businessman and financial commentator based in Singapore. He is the Chairman of Rogers Holdings and Beeland Interests, Inc. In 1973, Jim co-founded of the Quantum Fund with George Soros and having retired at the age of 37, Jim spent some of his time traveling on a motorcycle around the world - a Guinness World Record and one which is documented in Investment Biker, a international bestselling book. He has been a guest professor of finance at the Columbia Business School. In 1998 he created the Rogers International Commodities Index (RICI) and has been an outspoken advocate of agriculture investments. Between 1999 and 2002, Jim and his wife did another Guinness World Record journey travelling 116 countries in a custom-made Mercedes. He wrote Adventure Capitalist following this around-the-world adventure. In 2007, Jim moved to Singapore due to the investment growth potential in Asia. In this episode Jim shares some excellent advice about how you should approach investing and what the next 10 to 20 years could turn out for the global economy. He suggests that North Korea, Russia and agriculture are contrarian bets that will have positive payoffs for those of us willing to go against the crowd. Commodity Trading is basically driven by the International Factors. The prices in MCX is driven by international prices, the currency movement and demand/supply factors. For example, Crude Oil Prices are linked to the prices in NYMEX. For technical analysis, if you compare the charts of crude oil at MCX is completely different from the charts of crude oil at NYMEX. For trading in crude oil, a trader should check the charts of NYMEX exchange as the MCX price is derivative of NYMEX price. Therefore, MCX chart throws wrong conclusion thus traders incur heavy losses as the chart is wrong. A commodity market is a market that trades in primary economic sector rather than manufactured products. Soft commodities are agricultural products such as wheat, coffee, cocoa and sugar. Hard commodities are mined, such as gold and oil. Investors access about 50 major commodity markets worldwide with purely financial transactions increasingly outnumbering physical trades in which goods are delivered. Futures contracts are the oldest way of investing in commodities. Futures are secured by physical assets. Commodity markets can include physical trading and derivatives trading using spot prices, forwards, futures, and options on futures. Farmers have used a simple form of derivative trading in the commodity market for centuries for price risk management. A financial derivative is a financial instrument whose value is derived from a commodity termed an underlier.[2] Derivatives are either exchange-traded or over-the-counter (OTC). An increasing number of derivatives are traded via clearing houses some with Central Counterparty Clearing, which provide clearing and settlement services on a futures exchange, as well as off-exchange in the OTC market.[4] Derivatives such as futures contracts, Swaps (1970s-), Exchange-traded Commodities (ETC) (2003-), forward contracts have become the primary trading instruments in commodity markets. Futures are traded on regulated commodities exchanges. Over-the-counter (OTC) contracts are "privately negotiated bilateral contracts entered into between the contracting parties directly".[5] [6] Exchange-traded funds (ETFs) began to feature commodities in 2003. Gold ETFs are based on "electronic gold" that does not entail the ownership of physical bullion, with its added costs of insurance and storage in repositories such as the London bullion market. According to the World Gold Council, ETFs allow investors to be exposed to the gold market without the risk of price volatility associated with gold as a physical commodity. In the United States, the principal regulator of commodity and futures markets is the Commodity Futures Trading Commission (CFTC). The National Futures Association (NFA) was formed in 1976 and is the futures industry's self-regulatory organization. The NFA's first regulatory operations began in 1982 and fall under the Commodity Exchange Act of the Commodity Futures Trading Commission Act.[54] Dodd-Frank was enacted in response to the 2008 financial crisis. It called for "strong measures to limit speculation in agricultural commodities" calling upon the Commodity Futures Trading Commission (CFTC) to further limit positions and to regulate over-the-counter trades. Software for managing trading systems has been available for several decades in various configurations. This includes software as a service. So-called Energy Trading Risk Management (ETRM) includes software such as Triple Point Technology, Sol Arc, Open Link and Gibbon. So commodities we have the obvious ones like Gold, Crude Oil, Silver, Cocoa, Coffee, Platinum..etc. There are two types of traded oil; West Texas Intermediate (WTI) which is the USA crude and Brent Blend. Both follow each other closely although they do diverge at times. Traditionally OPEC and global demand dominated the Oil markets but the shale oil industry revolution in the USA is changing the landscape. Gold and Oil are the most common traded commodities - and have quite tight spreads which is good for both swing trading or day trading. Oil has recently experienced some wild moves. Gold has been quiet recently but we've experienced some sharp moves in Gold in the last few years as well. Silver is more volatile than gold although they do tend to follow each other. Copper is a very industrial based markets and depends on the demand in China and emerging markets in particular. The point is that you need to find something that suits you. Commodities like cotton and orange juice for instance are less traded and are likely to have wider spreads. If you are looking to day trade such markets the size of the bid-offer spreads is very important.

We’re heading into one of the biggest news events of the month tomorrow morning, and with Non-Farm Payrolls right around the corner, now is the time to get your charts ready for the action – are you ready? -------------------- Learn the Patterns with My Free Trading Course: http://www.schooloftrade.com/trial ----------------------------------------- Crude Oil is bullish with a strong run higher, which tells me to prepare for one of four different scenarios on Friday morning. And out of all the different options, I'm expecting to see a range, which would tell me to look for buy set-ups using seller-failures below the range. E-Mini S&P is bullish and coming off the high of a channel with a ‘2-legged pullback’, which tells me to look for a bounce and re-test of the trend-line being drawn off the highs. I’m also watching for a possible collapse back into the range tomorrow morning, which would tell me to look for buy set-ups using seller-failure patterns just below the lows. Nasdaq is bullish and trading near the high of a bull channel, which tells me to stay patient and wait for more reliable buy set-ups down near the low of the channel on Friday morning. And you’ll also notice that the channel is really wide, which reminds me to wait for the “nested” entry pattern for the most reliable entry into the trade. Gold is bullish into a trading-range, which tells me to look for buying opportunities at the low of the range using a 2-Try seller-failure pattern. The real secret to tomorrow morning, however, is going to be using the low of this new Hidden Channel, which will most likely fool a lot of sellers into chasing it lower, which will give the buyers an easy edge to run it back to the highs when they fail. Euro is bullish into a triangle, which tells me to focus on the “edges” of the triangle to find the best entry and exit points on Friday morning. Most of our favorite markets are range-bound going into Friday’s session, which makes our plan very simple – buying low, selling high, and fading breakouts… But the most significant clue I'm seeing for tomorrow is the “grinder” we found on Gold because it gives me the opportunity to play both sides of the market. -------------------- Learn the Patterns with My Free Trading Course: http://www.schooloftrade.com/trial ----------------------------------------- Crude Oil is bullish, but we’re trading in the high of yesterday’s trading range, which tells me I need to wait for a pullback or look for a successful breakout. Knowing this, if we get the pullback off the high, my plan is to wait for the sellers to try and fail so I can buy into their stops. E-Mini S&P is bullish with a neutral triangle pattern, which tells me to fade the breakouts using failure patterns at the highs and lows of the triangle. The goal for tomorrow, however, is to try and get the market to attempt a breakout so I can buy the low (or sell the high) using the nested failure pattern. Nasdaq is bullish with an ascending triangle pattern, which tells me to look for buy set-ups below the triangle using the ‘2-legged pullback’. Another option is to wait for the bullish breakout and buy into the stops of the sellers as they trade the fade the highs going back to the lows. Gold is bearish with a strong run lower, which tells me to look for selling-opportunities after a ‘2-legged pullback’ and a re-test of the low. But this bear channel has a “grind break” on it, which tells me I may have a shot at buying the over-extended trend and then selling it back down again later in the session on Friday.
